If you are new to forex trading, one of the first questions you may have is: How does forex trading actually work?
Unlike buying a stock, forex trading involves trading one currency against another. Traders buy or sell a currency pair, such as EUR/USD, GBP/USD, or USD/JPY.
If you are completely new to forex, start with our beginner guide: What Is Forex Trading? A Beginner's Simple Guide.
Forex, short for foreign exchange, is the market where currencies are exchanged.
Forex traders speculate on changes in exchange rates between two currencies. For example, EUR/USD shows the value of the euro compared with the U.S. dollar.
A currency pair contains two currencies:
For example:
EUR/USD = 1.1000
This means approximately 1 euro equals 1.10 U.S. dollars.
Suppose EUR/USD is trading at 1.1000. You believe the euro will strengthen against the U.S. dollar, so you open a buy position.
If EUR/USD rises to 1.1050, the trade has moved in your favor. If the price falls to 1.0950, the trade has moved against you.
Your actual profit or loss depends on factors such as position size, spread, commissions and other trading costs.
When you buy a currency pair, you generally expect the base currency to strengthen against the quote currency.
Example:
Buy EUR/USD → expecting EUR to strengthen against USD.
When you sell a currency pair, you generally expect the base currency to weaken against the quote currency.
Example:
Sell EUR/USD → expecting EUR to weaken against USD.
Forex platforms normally show two prices: the bid and the ask.
The difference between them is called the spread. The spread is one of the costs associated with trading.
A pip is a commonly used unit for measuring small price movements in forex.
For many major currency pairs, one pip is typically represented by the fourth decimal place.
For example:
EUR/USD: 1.1000 → 1.1010
This represents approximately 10 pips of movement under the conventional four-decimal quotation.
Leverage allows traders to control a larger position using a smaller amount of capital.
However, leverage can significantly increase risk. A relatively small market movement can produce a much larger gain or loss compared with an unleveraged position.
Higher leverage means greater market exposure and greater risk.
Margin is the amount of money required by a broker to open and maintain a leveraged position.
Margin requirements vary depending on the broker, jurisdiction, currency pair and account type.
Major pairs generally include the U.S. dollar and another major currency.
Minor pairs, also called cross pairs, generally do not include the U.S. dollar.
Exotic pairs generally combine a major currency with a currency from an emerging or smaller economy. They can have different liquidity and trading-cost characteristics compared with major pairs.
Currency prices can be influenced by many factors, including:
Forex traders attempt to profit from changes in currency exchange rates.
For example:
Buy at 1.1000 → Sell at 1.1050
If the price moves in the expected direction, the position may produce a profit before trading costs.
However, if the market moves in the opposite direction, the position can lose money.
Some people consider forex trading as a way to potentially earn additional income, but it should not be treated as guaranteed income.
Retail forex trading carries significant risk, and many traders lose money. Beginners should focus on education, practice and risk management rather than promises of quick profits.
